# Arrow's Information Paradox
## Overview
You have something valuable to sell — a technology, a formula, a method, a dataset, a research result. A buyer wants to know what it is worth before paying. But to judge its worth, they must know what it *is*. And the moment they know what it is, they have already received it — for free. You have nothing left to sell. This is **Arrow's information paradox**, stated by Nobel laureate Kenneth J. Arrow in 1962:

Arrow traced the paradox to three problematic properties that make information behave unlike an ordinary good. It is **indivisible** — you cannot sell a fractional peek that conveys proportional value; the useful unit is often the whole thing. It is **inappropriable** — once disclosed it is non-excludable and non-rivalrous; the buyer's use does not diminish yours, and you cannot easily stop them (or others) from using it without paying. And it is subject to **uncertainty** — neither party knows in advance what the information will be worth, and the seller cannot credibly resolve that uncertainty for the buyer without dissolving the sale. The whole discipline of this skill is the executable move that follows: *choose the mechanism that lets the buyer estimate value while the seller retains appropriability.* The standard mechanisms are patents/IP, non-disclosure agreements, staged (partial) disclosure, trusted third-party intermediaries with escrow, reputation, and demonstrating value on a proxy (redacted samples, blind evaluations). Akerlof (1970) later showed the market-failure cousin — when no such mechanism exists, quality-uncertain markets can collapse to lemons.
**Compose with neighbors.** Use signaling-games *after* this skill when the problem narrows from "how do I disclose without leaking" to "how do I *credibly reveal quality* without full disclosure" — signaling supplies the single-crossing test for a costly, hard-to-fake proof (a working demo, a warranty, escrowed source). Use principal-agent *instead of* this skill when the information asymmetry lives *inside an ongoing relationship* (you already transact; the question is hidden action/hidden type between principal and agent), not at the one-shot gate of a sale. Use batna-zopa *alongside* staged disclosure in a deal negotiation — each disclosure stage is a concession that should be traded for a reciprocal commitment, and your walk-away is what a broken NDA cannot recover. Use economic-moat *before* you choose patent-vs-secret, because the disclosure-24-month-into-a-published-patent decision is a moat-durability decision, not just a deal tactic. Use winners-curse *from the buyer's seat* — a buyer forced to value an asset under the seller's private information should price the adverse selection of what they were *not* shown.
## When to Use
Apply when:
- The thing being sold **is** the information — technology, know-how, a formula, a dataset, an algorithm, a research result, a trading strategy, a customer list, a method.
- A buyer/partner/investor **needs to estimate value before paying**, and doing so requires seeing what they would be buying.
- You are in **M&A / tech due diligence** and a target must reveal enough to be valued without handing over the technology.
- You are a **startup pitching proprietary tech** to a VC, acquirer, or partner and must decide how much to disclose.
- You are choosing between **patenting and trade-secrecy** for know-how (the classic Coca-Cola vs. patent question).
- You are an **expert, freelancer, or SMB** selling a method and the buyer wants to "see it work" before paying.
**When NOT to use:**
- The good can be **inspected without transferring the design** (a physical product a buyer can test, a commodity) — no appropriability leak on disclosure.
- The information is **already public** or trivially reconstructable — there is nothing to appropriate.
- The question is **pure price/terms negotiation** with no disclosure-leakage risk — use batna-zopa.
- The asymmetry is a **within-relationship incentive problem**, not a one-shot disclosure gate — use principal-agent.
## Coaching Novices (Adaptive Front Door)
- **Engine mode:** user has a concrete deal, disclosure, or patent-vs-secret decision → run The Process directly and hand back a Disclosure Plan.
- **Coach mode:** user is unfamiliar with the paradox or has no concrete case → guide one step at a time.
In Coach mode, respond one step at a time. Each [WAIT] is a hard stop — output only that step's question, then stop.
1. What-it-is (≤2 sentences): When what you're selling is *information*, the buyer can't know what it's worth until they see it — and once they've seen it, they've got it for free. So you never just "show them"; you pick a mechanism that lets them estimate value while you keep the ability to charge.
2. Check fit against When to Use / When NOT to use. If the buyer can inspect a product without getting the design, or the info is already public, redirect (often to batna-zopa).
3. Elicit the real case: *what exactly is the information, who is the buyer, and what is the smallest thing they'd need to see to believe it's valuable?* Never run on a hypothetical.

## The Process
**Stop rule:** If disclosing the information to this buyer would *not* let them (or anyone they could tell) use it without paying you — i.e. there is no real appropriability leak — STOP. The paradox does not bind; you can just show them. Name why the leak is absent (already public, protected by a patent already granted, useless without a complementary asset only you hold).
1. **Audit appropriability.** State precisely what the buyer could *do* with the information once disclosed, and why that would (or would not) let them capture value without paying you. **Gate:** you can name the specific leak — "they could rebuild our matching algorithm from the architecture diagram" — not a vague "they might copy us." If you cannot name a concrete leak, invoke the Stop rule.
2. **Identify the minimum the buyer needs to see.** What is the *smallest* signal that would move the buyer's value estimate enough to transact? Often it is far less than the whole thing: a benchmark on their own data, a redacted sample, an audited result. **Gate:** you have separated "what convinces them" from "what they'd need to *reproduce* it." The gap between those two is where every mechanism lives.
3. **Choose the mechanism.** Match the leak and the buyer to one (or a stack) of:
- **Patent / IP** — make disclosure *safe* by making unauthorized use illegal; you can then show freely. Cost: public disclosure, finite term, enforceability burden.
- **NDA** — a legal promise not to use/reveal; cheap and fast, but weak against independent reinvention and hard to enforce across borders or against "we already knew that."
- **Staged / partial disclosure** — reveal in rungs, each rung earned by a reciprocal buyer commitment; never disclose the reproducible core until value is contractually locked.
- **Trusted third-party intermediary + escrow** — a neutral party (auditor, escrow agent, technical assessor) inspects the full information and certifies value to the buyer *without passing the information through*.
- **Reputation** — a credible track record lets the buyer trust your value claim with less disclosure; substitutes prior evidence for present exposure.
- **Proxy demonstration** — prove value on a redacted sample, a blind evaluation, or the buyer's own held-out data, so they observe *outcomes* without seeing the *mechanism*.
**Gate:** the chosen mechanism actually closes *the specific leak from Step 1*, not a generic one. An NDA does nothing against a buyer who can independently reinvent; a patent does nothing if you can't afford to enforce it.
4. **Build the disclosure ladder.** Order the reveals from safest (lowest-leak, no commitment required) to most exposed (reproducible core, released only against signed terms/escrow). Attach to each rung the reciprocal commitment that unlocks it. **Gate:** the reproducible core sits on the *top* rung, gated by a binding commitment, and no rung reveals more than its commitment justifies.
5. **Pre-commit the walk-away.** Decide, before disclosure begins, the point at which you stop revealing if commitments don't materialize — and accept that a broken NDA is worth less than the information it failed to protect. **Gate:** a written stop-point exists, tied to buyer commitments, that a "they seem serious, let's just show them" impulse cannot silently override.
**Stop-rule (disclosure):** When a buyer asks to advance to a rung whose reciprocal commitment they have not made, you STOP at the current rung. Advancing "to build goodwill" is the exact move the paradox punishes. Log any exception and the value information (not the relationship warmth) that justified it.

## Applying It Well
- **Separate "what convinces them" from "what lets them reproduce it."** The entire toolkit lives in that gap. Buyers almost never need the reproducible core to update their value estimate — they need *evidence of outcomes*. Give outcomes; withhold mechanism.
- **Patent and secrecy are a moat choice, not a filing chore.** Patenting *publishes* your method in exchange for a time-limited, enforceable monopoly; secrecy keeps it hidden but is lost the instant it leaks or is independently discovered. Choose secrecy when the advantage is hard to reverse-engineer and would outlive a patent term; choose a patent when it is easy to copy once seen and you can afford to enforce it. (See economic-moat.)
- **An NDA is a floor, not a wall.** It deters casual leakage and gives you a cause of action, but it does not stop independent reinvention, is expensive to enforce, and is near-useless against "we already knew that." Never let an NDA be the *only* thing standing between a buyer and your reproducible core.
- **Use a trusted intermediary to break the paradox cleanly.** An auditor, escrow agent, or technical assessor can inspect the whole thing and certify value to the buyer *without the information passing through the buyer's hands* — the one mechanism that gives the buyer near-full information with near-zero leak.
- **Startup founders:** VCs rarely sign NDAs, and asking early signals inexperience. Do not solve the paradox by *refusing to disclose* — solve it by *disclosing the right layer*: traction, metrics, and a demo on real data prove value; your training pipeline, weights, or the exact mechanism stay behind the term-sheet-gated diligence rung. Reputation and speed of execution are your appropriability, more than secrecy.
- **SMB founders / freelancers:** When a client says "show me it works before I pay," you are living the paradox — do the work for free in the demo and you have sold it for nothing. Prove value on a *bounded proxy*: a paid pilot, a redacted sample of prior results, an audit, or a small fixed-scope diagnostic — outcomes the client can verify without receiving your whole method. Charge for the pilot; the willingness to pay for a proxy is itself the buyer's value estimate.
- **The buyer has the mirror problem.** If you are the *buyer*, everything withheld is potential adverse selection — price the risk that what you were *not* shown is worse than what you were (see winners-curse), and prefer intermediary certification or escrow to taking the seller's word.

## Red Flags
- The plan is to "just show them and see if they're interested" — with no mechanism between the buyer and the reproducible core.
- The reproducible core (the thing a competitor could copy) is scheduled for an *early*, low-commitment disclosure rung.
- An NDA is being treated as full protection, with no defense against independent reinvention or an enforcement plan.
- A "demo" or "trial" would require handing over real access, source, or the full method rather than demonstrating outcomes.
- The patent-vs-secret choice is being made by default or habit, without asking whether the advantage is reverse-engineerable and how long it will last.
- The buyer keeps asking to advance disclosure "to build the relationship" while making no reciprocal commitment — and the seller is tempted to comply.
- As a buyer: you are being asked to pay on the seller's word, with no intermediary certification, escrow, or verifiable proxy for what is withheld.
